Calculation Formulas & Worked Examples

Standard Federal Tax-Equivalent Yield

TEY = Municipal Yield ÷ (1 - Federal Tax Bracket)

Dividing by (1 - Tax Bracket) grosses up the municipal yield to show the taxable corporate coupon required to match it.

Example: A client in the 35% federal tax bracket considers a 5.2% municipal bond. TEY = 5.2% ÷ (1 - 0.35) = 5.2% ÷ 0.65 = 8.00%.

Double / Triple Tax-Exempt Combined TEY

Combined TEY = Municipal Yield ÷ [1 - (Federal Tax % + State Tax %)]

If the municipal bond is issued in the investor's home state, add federal and state tax brackets before subtracting from 1.

Example: Client in 32% Federal bracket and 6% State bracket considers a 4.5% in-state bond. TEY = 4.5% ÷ [1 - (0.32 + 0.06)] = 4.5% ÷ 0.62 = 7.26%.

Corporate After-Tax Yield

After-Tax Yield = Corporate Coupon × (1 - Tax Bracket)

Shows what cash yield actually stays in the investor's pocket after paying income taxes.

Example: Client in 28% bracket holds an 8% corporate bond. After-tax yield = 8% × (1 - 0.28) = 8% × 0.72 = 5.76%.
